I haven't tried to upload any images but I would guess that the image may be over the byte limit for individual images. I really don't know. The online Help says that there are problems with uploading images:
"The Upload function in the new post editor is currently not working for a small subset of users. We're looking into this and will post and update as soon as we have more information to share.
In the meantime you may revert to the old post editor if you need to upload images. Thanks for your patience. — LATEST UPDATE ON WEDNESDAY, APRIL 28, 2010

At this time it is still a bug so you might try the old post editor. Check out Help for the Blogger Help Group and try some searches with error you are getting. You can post your problem there also. Here is the link http://groups.google.com/group/blogger-help-troubleshoot/topics
